So what happens with the 1st mortgage?

It is paid off from the proceeds of the foreclosure sale or the winning bidder assumes it.

Without seeing the house and/or photos and shooting from the hip, and knowing that details may impact on the true value of free advice .........

The slab is channeling water to and/or holding it against the foundation. It is a common flaw in slab on grade construction.

    Put in a french drain.
    It will work.
Cut the slab away, 2 to 3 feet from the house. Trench out, fill with stone and drain tile and drain to daylight, well away from and downslope from house.
If slab is greatly sloped towards the house, it may be necessary to remove more of it to keep water away.

Replace rotten sill and sheathing and protect foundation and wall framing and siding with coating and flashing.

Here is one method, although more related to new construction, it may be helpful.

Refreshing the topic as I would think that most experienced rehabbers have crossed this bridge?

Personally I like empty houses so I wont be influenced by furniture. However I think most people prefer well staged houses.
